I just starting working with DocBook myself, so I've been looking into this too. It does seem like splitting everything into entities is a good idea. I personally have book.xml, chapter1.xml, chapter2.xml, etc.

As for tools, I use VIM, but I've heard good things about Conglomerate (www.conglomerate.org) and XXE (www.xmlmind.com/xmleditor).
