I'm assuming that your documentation is largely paper-based. If it is,
then what you propose should work quite well, although, being a 1-person
band, with one localization person, I tend to keep it simpler by using
only one master screen shot for each panel.
When I need to illustrate something, for some products I create on new
image by copying this master shot, then adding arrows to indicate where
the end user should focus their attention. This is a technique that our
training department uses a lot, and, since we've just implemented a
process where training uses my documentation as the basis for their work
(preen!), they are quite pleased, as is our localization person.

For online, I put graphics into pop-ups, of course.
