In my opinion, you are not out of line. Understand though, that the company
will have the final say. You can negotiate all you want, if they won't meet
your requirements, perhaps you have outgrown them and should start looking
around.

Since you mentioned that some others have left, perhaps they would like to
supplement their staff with this person. You might complement each other well.
Then again, if the market is what you say it is - why is this person offering
to work so cheap? The old saying you get what you pay for holds true.

Unless you have a pointy-haired boss, your company knows that they risk losing
you rather than meet your requirements. If they are willing to take that
chance, I believe it demonstrates their lack of commitment to you. Counter
with the same attitude. It's not really worth getting ulcers over, and if you
believe you are underpaid, you will end up hating the job anyway. Take it as
far as you can, then smile and say thank you, and dust off your resume. When
you find another job, be sure to tell them why you're leaving. They may wish
to counter-offer at that point.
